Derivatives are financial instruments that were designed to mitigate financial risk. A fairly simple idea evolved over the past two decades into an enormous unregulated global market activity that has been at the center of financial statement frauds and mismanagement. Thus, the very instrument that was intended to reduce risk has yielded its own peril. The complexity of the transactions can mislead financial statement users, thus creating a much greater risk than that conceived to be managed by the derivatives themselves. This article describes derivatives, discusses some of the fraudulent activities that relied on their use, and presents new guidance from the Financial Accounting Standards Board intended to make derivatives transactions more transparent to the public.
